
An ETF replicates an index. This phrase summarizes the product, but it hides construction choices that radically change the risk profile and portfolio behavior. Understanding the mechanics of replication, the trap of index concentration, and the emergence of active ETFs allows for selecting a tracker with criteria more robust than just the fee level.
Physical or synthetic replication: what really changes in an ETF
The replication method is the first technical filter to apply before any investment in ETFs. Two main families coexist, and their functioning diverges on structural points.
An ETF with physical replication actually holds the securities of the underlying index. The fund buys the shares of the CAC 40, the S&P 500, or any other tracked index, in exact proportions (full replication) or on an optimized sample (sampling replication). The counterparty risk remains limited since the assets are held within the fund.
An ETF with synthetic replication does not hold the securities of the index. It uses a performance swap with a banking counterparty. The fund possesses a basket of substitutes (sometimes unrelated to the target index) and exchanges the performance of this basket for that of the targeted index via a derivative contract. This mechanism introduces a counterparty risk, regulated but real.
We recommend systematically checking the replication method in the KIID (Key Investor Information Document) of the ETF. To deepen the definition and functioning of ETFs, the distinction between these two approaches is a technical prerequisite often underestimated.
Synthetic replication provides access to markets where physical replication would be costly or complex (emerging markets, commodities). In return, the investor accepts an additional layer of risk related to the solidity of the swap counterparty.

Concentration risk in indices: the trap of diversified ETFs
Diversification is the most advanced argument in favor of ETFs. A single purchase order provides access to dozens, if not hundreds, of securities. In practice, the diversification of an ETF entirely depends on the structure of the replicated index.
An ETF tracking a market-capitalization-weighted index mechanically concentrates a significant portion of the portfolio on the largest companies. Broad indices, including so-called “world” ETFs, can show a majority exposure to a handful of mega-cap technology stocks.
This phenomenon creates a gap between the perception of diversification and the reality of risk. Holding an ETF on an index of several hundred securities does not protect against a sector correction if the top holdings represent a disproportionate share of the performance.
Points to check before investing
- Examine the weighting of the top ten holdings of the index: if they exceed one-third of the total weight, the concentration risk is significant
- Compare sector weightings: a “broad” index may overweight a single sector (technology, finance, energy)
- Check the actual geographical area: some “global” ETFs are predominantly exposed to a single national market
This work of reading the index composition takes a few minutes. It avoids building a seemingly diversified portfolio that is exposed to concentrated sector or geographical risk.
Active ETFs: when index management meets conviction management
The classic opposition between passive management (ETFs) and active management (traditional funds) is losing its clarity. The market has seen the development of active ETFs, managed by teams that do not just replicate an index but seek to outperform it, while maintaining the stock exchange structure and the transparency of fees typical of ETFs.
An active ETF retains the logistical advantages of the format: continuous listing, intraday liquidity, management fees generally lower than those of a traditional active fund. The difference lies in the investment process, where a manager intervenes in the selection or weighting of securities.
This hybridization blurs the usual boundaries. We observe that the line between “passive tracker” and “actively managed fund” becomes a question of degree, not nature. The investor must then assess:
- If the additional management cost compared to a pure index ETF is justified by a documented history of outperformance
- If the active strategy introduces an unwanted sector or factor bias into the portfolio
- If transparency regarding positions is maintained at the same level as a traditional ETF

Money market and bond ETFs: uses beyond the stock market
Reducing ETFs to only stock indices ignores a growing part of the market. Some ETFs track money market indices and serve as an alternative for cash investment, with daily liquidity and lower fees compared to traditional money market funds.
Bond ETFs, on the other hand, allow exposure to baskets of government or corporate bonds. They offer simplified access to the bond market, historically reserved for institutional investors due to minimum amounts for intervention in the primary market.
These categories of ETFs respond to different management logics than equity investment. A money market ETF serves as a paid liquidity pocket. A bond ETF provides a component of regular yield and partial decoupling from the stock markets. The choice of ETF category conditions the role of the product in a portfolio much more than the simple label “ETF”.
Selecting an ETF is not limited to choosing a popular stock index. Replication method, index concentration, active or passive management, underlying asset class: these four technical parameters determine the actual behavior of the product in the portfolio. Ignoring them is akin to treating all ETFs as interchangeable, which they are not.
